Explain how valuation lag affects the returns reported for alternatives

CFA® Level I · Alternative Investments · Alternative Investment Performance and Returns · AI.7.b

The idea

Assets valued by appraisal rather than by trade are marked infrequently and by reference to comparable transactions that may themselves be stale. The reported series therefore lags the underlying economics and moves less than it should. Measured volatility is understated, correlation with public markets is understated, and any risk-adjusted measure built on them is flattered. Techniques to unsmooth the series exist and generally raise estimated volatility substantially. A mean-variance allocation based on raw reported statistics will tend to overweight the asset class.

A practice question

From the question bank, with the reason each wrong option is wrong.

What is the effect of appraisal-based valuation on measured volatility?

  1. It leaves volatility unchangedWhy not: How often a value is struck is precisely what determines the variability of the reported series.
  2. It understates volatility — correct
  3. It overstates volatilityWhy not: Smoothing hides the moves between appraisals, which pulls measured volatility down.

Infrequent, backward-looking marks smooth the series, so the standard deviation computed from it is lower than the true economic variability.

A harder one

Why does valuation lag distort a mean-variance optimisation that includes private assets?

  1. Because the optimiser rejects illiquid assets by defaultWhy not: An optimiser has no concept of liquidity unless one is imposed; it sees only risk, return and correlation.
  2. Because expected returns cannot be estimated for private assetsWhy not: They are estimated routinely; the distortion is in the risk and correlation inputs.
  3. Because the optimiser overweights the asset — correct

Understated volatility and correlation make private assets look more attractive than they are. An optimiser takes the inputs literally, and smoothed inputs make private assets appear to be a free improvement to the efficient frontier.

The hardest tier

An analyst unsmooths a private real estate return series. What is the expected result?

  1. Higher estimated volatility and stronger correlation with public markets — correct
  2. Lower estimated volatility and unchanged correlationWhy not: Reverses the purpose: unsmoothing restores the variability the appraisal process removed.
  3. Higher estimated return with unchanged riskWhy not: The technique adjusts the risk and correlation estimates rather than the average return.

Unsmoothing restores the variation the appraisal process removed. Mean return is largely unaffected; the risk statistics move substantially.
