Analyse and judge the financial and non-financial risks in an institutional investor's portfolio strategy
The idea
Analysis starts by mapping exposures across the whole portfolio and the sponsor: market, credit, liquidity, currency and concentration risk on the financial side; environmental, social, governance, legal, operational and reputational risk on the non-financial side. Stress tests and scenario analysis show how these combine, for example a commodity price collapse that cuts government revenue and portfolio value at once. Evaluation then compares the exposures with the institution's objectives, risk tolerance and liquidity needs. A strong answer ranks risks by severity and likelihood, explains how they interact, and links each to a mitigation or monitoring step. The trap is treating non-financial risks separately when they often drive financial outcomes, such as reputational damage prompting forced divestment.
